The average of the RGB content of the upper layer is taken as a saturation indication from 0-100.0%. This saturation component replaces the saturation content of the lower layer composite. This is the "S" in HSV.

Where the higher layer is partially transparent, the result is mixed with the lower layer composite in a manner proportional to the amount of transparency.

Tip: If you're looking to apply the saturation from one image to another, you want the Saturation layer mode.
